I'm still a bit new to SageTV, but here's my understanding. I'm sure the more knowledgeable folks here will correct any mistakes I make.

VMR9 standard for "Video Mixing Rendering 9". This means that video signals like the video you're watching and the menus can be "mixed" together. In SageTV, this means you can have transparent menus -- ie. you can see the video you are watching behind the menus.

With overlay, the menus appear over the top of the video and you can't see through them.

While VMR9 does enable the tranparent menus (and other features??) it comes at a cost. Using VMR9 typically uses quite a bit more processing power. For example, CPU usage on my machine (while watching and recording) is 10% using overlay, but is 30% using VRM9. In addition, some people experience problems with VRM9 that (I think) are related to the power of their video card. Search the forums for "stuttering" or "tearing" to learn more.
